Does this +5% rare drop rate actually work? And if so does it only apply to 'rare' gear or to purple/Legendary/ pearlescent as well?

It basically works like any other boosting percentage in the game, being it boosts by a percentage of a percentage.

Take whatever the drop rate is, and multiply it by 5%, NOT add it. Which is why this works against most legendary drops. Or at least the most sought after ones, anyway. The rarest loot usually has less than a 1% chance to drop, and if something under 1% is multiplied by 5% it actually gets decreased, so you don't wanna wear it if you're after rare gear. If you're willing to settle for blues and greens, its probably not too bad.

Incorrect. It adds 5% of the current drop rate. So a weapon with a 1% chance to drop will have a 1.05% chance with the relic

You need to spend more time in math class.
