Will leaves always look terrible in video games?

It will be a long while. Technically you'd want each leaf to be it's own model and have awesome physics applied to it. Ie...step on the leaf and it cracks.

I personally haven't ever messed with it but I assume it's just because of the performance hit. It's much cheaper to have a 2d leaf that's just there.

Only because nobody cares enough about leaves. Every time I play a game, I try to become immersed in the new, beautiful graphics in the game. They have eyes that look like real human eyes. Then I see a tree and get excited like "wow this might finally be the game that gets leaves right" and end up horribly disappointed. It ruins the rest of the game for me. If I run into a human in a forest, I can't even be impressed with the human model anymore because it's standing in front of 2D paper thin leaf cut-outs. And don't even get me started on games that have 2D grass that moves to face you as you move around the grass.
