Games were significantly cheaper, and there were multiple stores with competing prices. Microsoft should not have a monopoly on game sales because they could set prices artificially above market value. Games are currently much more expensive on XBLA than they are on Steam because Microsoft can keep those prices artificially high.

You wouldn't have hardware to play the games on, wake up already.

Cut out used games and the retailers cut out the hardware entirely.

There's a lot more to it than that. If you offer digital too cheap you alienate brick and mortar stores. Someone who can explain it better might bother doing so. But if you want digital versions to become cheaper they need to make physical versions less desirable.
