So it's safe to say the PS3 does a full emulation as a PS2

Because when I booted up God Hand my PS3 had to completely sorta "shutdown" like lose signal of the HDMI, my controller had to reconnect, and it just felt like the PS3 like rebooted itself into a PS2 type mode.

I was wondering if it would do that. So I assume you are signed out of PSN then? It does exactly the same thing on backwards compatible PS3s.

no, those PS2 classics are reprogrammed to be recognized as PS3 games, in order for the PS3 to emulate the PS2, it would need both hardware AND software modifications.

only upscales to 720p. on BC models it would upscale to 1080p :(

^--Stop repeating that PC. It's not true and most people here know it. PS2 software emulation has been around for a long time, pal, that's just Sony's BS excuse so they can force people to buy digital copies of games they already own.

PS2 software emulation on the unofficial scene can't run certain games properly, and that's with limitless hardware potential in comparison to what's in a PS3 these days.

If they were converted to run as PS3 games, we would have access to in game XMB and the controller wouldn't reset. These games are running exactly the same way backwards compatible PS3s run PS2 games, which tells me they are running on a PS2 emulator.
