Im wondering because i want to know if the Wii U does the same thing with Wii games, but never knew if the PS3 did it. I dont even know if its possible.
All PS3s can upscale PS1 games, or PSN PS2 Classic games. PS2 backwards compatible PS3s can upscale PS2 games.
If you don't have the PS3 upscale the video, then the HDTV will upscale any input to HDTV as necessary. Which is better depends on the quality of the HDTV upscaler.

Speaking personally, I have no problem with PS2 games over component cables to an HDTV. I usually use extra
Sharpness, to the point of jagged edges with a still image. Once I'm playing the game's built-in motion blur smooths out any jagged edges.
