First of all, "Level" on the "Mario" screen refers to how many times you've "Leveled Up" (i.e., Increased your stats: HP, FP, or BP), NOT what level of the game you're on. The game level you're refering to is level 5.
Anyway, let's get that riddle solved! Okay, so first Flavio referrs to "Red 'Stache'" landing on his head three times, and then "Blue Stache'" being hit in the belly four times.
Red 'Stache and Blue 'Stache refer to the two stone statues near where you placed the Crystal Skull. Do a ground pound on Red 'Stache three times first, then hit Blue 'Stache's belly four times. Presto! The entrance to Pirate's Grotto opens!

Er... "level" refers to how many times youve leveled up, not the chapter of the game. You have to ground pound the red' stach statue 3 times, and hammer the blue 'stach 4 times. Then, a hole opens in the wall. throw bobbery in.
My answer is:
1) Levels are your "level-up" status, so to speak. If you're in Chapter 5, you should be close.
2) Ground Pound the red statue 3 times, then Spin Hammer the blue statue 4 times.
