I want to play the game without the annoying noise the DVD drive makes but I also want optimal performance, should I just install it? I have enough space (120GB) but I'm not sure if space is the issue or just the Xbox running on 16GB is the problem..

No, don't. Rockstar has said to only install the "install" disc and not the "play" disc as not to cause issues with your game.

Yeah, just install the 'INSTALL' disc.

LOL, literally on the same page a couple of topics down,

PSA: Rockstar says not to install GTAV "play" disc on Xbox 360
